Can you breed your pets with their family members or do you have to introduce new pets all of the time???

You can breed your Petz with their relatives - many people do that and they look fine. They won't look deformed or anything like that.
Though many people also don't do that since they like to be a little more realistic.
It just depends on what you want to do.
